Risk Profile of Mezzanine Loans – Real Estate Finance Guide

The risk profile of mezzanine loans is generally higher than senior debt because mezzanine capital occupies a junior position within the financing structure. In real estate transactions, a mezzanine lender typically receives repayment after the senior lender but before ordinary equity, subject to the specific legal and contractual structure.

This increased risk is normally reflected in a higher expected return. For property developers and investors, mezzanine finance can provide additional leverage and reduce the amount of ordinary equity required, but it also increases financing costs and sensitivity to adverse movements in property values, development costs and project timing.

What Is a Mezzanine Loan?

A mezzanine loan is a form of subordinated or junior financing positioned between senior debt and equity in the capital stack.

A simplified property development capital structure might consist of:

  1. Senior development finance
  2. Mezzanine finance
  3. Preferred or structured equity
  4. Sponsor equity

The precise ranking, security and repayment mechanics depend on the transaction documents.

Mezzanine finance is frequently used where the senior lender will not provide sufficient leverage to fund the entire project and the developer wants to limit the amount of additional ordinary equity contributed.

Why Are Mezzanine Loans Higher Risk?

The principal reason is subordination.

If a transaction underperforms and available proceeds are insufficient to repay every capital provider, the senior lender generally receives priority over the mezzanine lender.

This means the equity cushion protecting mezzanine debt is smaller than the cushion protecting senior debt.

A relatively modest deterioration in asset value can therefore produce a disproportionately large reduction in the protection available to the mezzanine lender.

Consider a simplified property development with a projected value of £30 million.

What to have ready

Important: your home or property may be repossessed if you do not keep up repayments on a loan secured on it. Bridging loans secured on a home you or your family live in are regulated and must be arranged by an FCA-authorised firm.
